The glorious uncertainties of equity investing

Investor's innings, analysts' insights

Investor's innings, analysts' insights

Originally, I was writing this page with a strong cricket metaphor. However, after the World Cup final, I started having second thoughts. Do people want to think about cricket on the 'morning after', so to speak? Sad after the Indian team's loss in the World Cup final, wouldn't another cricket-themed article irritate my readers? Perhaps.

However, equity investors are naturally optimistic people; optimism is a basic requirement for becoming an equity investor. So, let's have a bit about how cricket is played but a lot more about how equity investing is done or how it should be done.

What is the most fundamental characteristic of equity investing when contrasted with deposits, bonds and such? To my mind, it's the uncertainty, both in the upward and the downward direction. Remember the phrase that cricket commentators of a certain age used to be fond of? 'The glorious uncertainties of cricket.' Well, the uncertainties of equity investment are even more glorious. People who are not equity investors like to whine about volatility and risk when they talk about equity investing. However, if an investment is not volatile in the downward direction, there is no chance of it being volatile in the upward direction. That's almost a law of nature. The uncertainty makes the game worth playing, whether cricket or equity investing.

Of course, it would be foolhardy to embrace the uncertainty, as we saw in the cricket match we are all trying to forget (sorry!). Equity investors must also employ smart strategies to temper the risk. The most fundamental of these is diversification. The basics are simple. Investors can reduce volatility by spreading investments across different stocks, sectors, regions, and company sizes. Diversification means you avoid putting all your eggs in one basket. When some holdings decline, others may hold steady or rise to help offset the losses. Nothing could be simpler.

I'd like to point out two things about this business of reducing volatility. Earlier, I spoke about upward volatility. Diversification potentially reduces that as well. Secondly, I'm saying 'reduce' volatility, not eliminate it. You have a whole team of cricket players; when one does badly, others should be able to fill in. Or not - apologies again for reminding you of the World Cup final, but sometimes the whole stock market goes down, and you make losses for a while. When it happens, it happens - there's nothing you can do.

However, the fact remains that if you have built a properly diversified portfolio, then the impact is, one, a lot less, and two, over time, it gets smoothened out and becomes mostly irrelevant. However, proper diversification requires research and rebalancing to ensure your portfolio aligns with your risk tolerance and time horizon. While no investor can avoid experiencing occasional declines, a diversified portfolio ensures you won't be wiped out from any single bet gone bad. Equity investing will always involve roller coaster rides, but diversification mitigates the plunges and turns the experience into more of a gentle train ride. The irony is that embracing uncertainty requires careful planning and balanced prudence. Equity investors can ultimately thrive amidst the ups and downs by pairing a tolerance for volatility with a diversified, long-term approach.

Still, all the information, knowledge, research, and the sheer amount of work that goes into achieving all this is not something any individual, part-time investor can do. As I'm fond of saying, this is where Value Research Stock Advisor comes in. It gives you a list of stocks to buy and their investment thesis. More than that, our researchers and analysts keep re-examining the thesis and keep it updated and fresh, so to speak. Members get not just the 'what' but the 'why.'
